What she's doing is pretty b*tchy, but not really your problem. If you outright say something to her about shutting up about Kathy, it'll likely just make the situation worse and then you two will NEVER get along. Seeing how important family is to your boyfriend, it's not a wise path to take. Well, it sounds to me like she just really liked the idea of she and her sister dating brothers and was disappointed when it didn't work out.
